Recessions, it is said, are great times to start new businesses. It seems that’s as true for hedge funds as it is for widget manufacturers or high-tech start-ups.

With banking lay-offs and defections at an all-time high, money managers are seeking greener pastures by going it alone. In most cases, they are happy to take a significant decrease in pay for more autonomy. For while it’s true that the hedge fund industry is constantly abounding with new start-ups and the next wannabe George Soros or James Chanos, this time round even those who are accustomed to running billions of big banks’ funds are beginning with as little as a few million dollars.

Take Hari Kumar, a former partner at $11 billion TPG-Axon Capital, a hedge fund giant which he helped found with three other fellow ex-Goldman Sachs prop traders. Along with Julian Smith, also a TPG-Axon employee, Kumar is now setting up a much more scaled-down Singapore-based fund called LionRock Capital. Rather than have to answer to today’s swelling majority of nervous investors however, Kumar has chosen initially just to manage $75 million of capital provided by him and his partners, according to AsiaHedge, a hedge fund industry publication. source

Risks, Hedge Fund Investment Risks, Risks of Hedge Fund InvestingThis PowerPoint presentation outlines the investment risks that hedge fund investors face and methods for reducing these risks. Operational problems often lead to hedge funds failing and this guide provides a list of these operational risks with a short explanation. It includes: age and stability, capacity, liquidity, organizational structure, counter-parties, operational costs and a manager’s utility (risk aversion).

These are simple factors to consider when selecting a hedge fund. The author points out that there are inherent risks that the investor should realize like illiquidity and often slippage in the investments. A suggested way to reduce risk is to have frequent meetings with the manager and continually monitor the manager and operations. This will help reduce risk and minimize costs on the investment.

Calculate Return on Stockholders Equity

Return on Equity. An indicator of corporate profitability, widely used by investors as a measure of how a company is using its money. There are two ways of calculating ROE: the traditional formula and the DuPont formula. The traditional approach divides the company’s net profit after taxes for the past 12 months by stockholders’ equity (adjusted for stock splits). But this fails to account for the effect of borrowed funds, which can magnify the returns posted by even a poorly managed company. An alternative approach, developed by the DuPont Corporation, links return on investment (ROI) to financial leverage (use of debt).

Traditional Formula:

ROE = Net Profit After Taxes ÷ Stockholders’ Equity

DuPont Formula:

ROE = ROI x Equity Multiplier
ROE = (Net Profit After Taxes ÷ Total Assets) x (Total Assets ÷ Stockholders’ Equity)

For example, using the traditional formula, a company with $18,000 in net profit after taxes and $45,000 in stockholders’ equity would have an ROE of 40%. The DuPont formula takes the analysis one step further by factoring in the contribution of borrowed funds. Using the previous example, if the company has total assets of $100,000, then $55,000 of the company’s capital is supplied by creditors and its equity multiplier is 2.22.

ROE = ($18,000 ÷ $100,000) x ($100,000 ÷ $45,000)
ROE = 18% x 2.22
ROE = 40%

Note: If the company did not use any borrowed funds, its equity multiplier would be 1.0 and its ROE would equal its ROI.
